The mortgage mess that we have experienced for the past several years is a large tangled web. The big players are still not done pointing the fingers of blame. It is hard to blame them when the stakes are so high.<br />

Regardless of who takes the blame or how everything shakes out it would nice to imagine an open and free market for home loans. When the government is involved it causes people to do crazy things.<br />

It is brilliant business as a bank to collect fees for loans you make and to then off load 100% of the risk onto the government. The problem is the government is poorly suited to ascertain risk. The government ends up owning or guaranteeing loans that no rational competitive business would get involved in The system also encourages creativity to get the government to take on more and more risk. That creativity as we have seen often can lead to fraud.<br />

It has been around for several years and was formally known as REOtrans. They have been a pioneer in simplifying and streamlining the short sale process. They create one spot where everyone involved in a short sale can upload, share and edit information. Before equator most banks required you to fax documents. It was impossible to track and it took forever. With Equator everyone can see all the documents immediately. There is a record of every email sent and it is all stored in one neat place under the correct property.<br />
<br />
The good news is that many of the big banks have signed onto this system. Bank of America was the first major bank to totally embrace Equator. They went from the worst bank to deal with to the best with that one move.<br />
<br />
Since then GMAC, Wells Fargo, ASC America Servicing Company which is affiliated with Wells Fargo, BSI Financial Services, and Nationstar Mortgage have signed up. I hope that all of the banks eventually sign up or create something similar.<br />

During the transition process from the old system to Equator many of the banks struggle to make things work. Their staff is often slow to adapt and learn new things and it can be a nightmare to get a short sale all the way through the process. Wells Fargo in particular is handling short sales very poorly right now. Hopefully they will work out the kinks soon. <br />

It can make all the difference.Not all Realtors are created equal. There are very few Realtors that have fully embraced short sales and for good reason. To properly handle Real Estate short sales you must have a broad knowledge of financial and legal aspects of foreclosure, bankruptcy, IRS regulations, the inner workings of banks and a deep understanding of the way mortgages are created, packaged, syndicated, resold.<br />

Even traditionally successful Real Estate agents have been slow to change. Few truly understand the short sale process and most will try to avoid short sales if they can.<br />
<br />
There are many variables that can affect the outcome and consequences of a short sale. If you get it right you can often walk away owing nothing and be on your way to repairing your life and credit. Get it wrong and you could be exposed to further legal action and may have be liable to pay the entire short fall.<br />

Several years ago some of my clients starting coming up short when they tried to sell there home. Prices had dropped enough that there was no equity left. In the early stages banks were very reluctant to considering doing a short sale. The process was far from uniform and it took very long. The first few short sales took over a year. Since then housing prices have dropped further and banks have experienced a high volume of short sale requests. There has been economic and political pressure for the banks to do more. Now most banks have created some sort of standard process and they have hired more staff.<br />

Over these past few years there have been dramatic changes to the laws and policies concerning short sales and foreclosure. I have dedicated myself to keeping pace with the change. I try to read and follow all the the new programs. Everything from the nationwide foreclosure moratorium that was put in place last fall to mandatory foreclosure mediation imposed by Connecticut court to the government sponsored HAMP & HAFA programs. I have now successfully completed short sales with every major bank and tens of smaller local and regional banks.<br />

The primary driving force behind the changes is foreclosure or the threat of foreclosure. The real estate market has dropped in value across America and pretty much everybody that bought a home 2005 or after owes more than there home is worth. Under normal market conditions if you get into financial trouble you can unload your home and take away a huge part of the problem. Foreclosure buyers got a Christmas Eve goodie from Fannie Mae, a new strategy that's likely to make foreclosure purchasing very much quicker. The catch? A bunch of lenders are about to be very unhappy.<br />
<br />
Until the recent real estate meltdown, foreclosures were a problem but not too much of a problem. It was not unusual to sell foreclosed properties for the outstanding principal balance, meaning no losses for loan owners, no damages for mortgage insurers and no deficiency claims against owners.<br />
<br />
But with the growing number of distressed properties there's now a substantial “foreclosure discount” in most markets. What were once tolerable and controlled losses are today steep and sharp declines that leave lender red ink everywhere. The question for loan owners is this: Is there anyway to make such lender losses smaller?<br />
<br />
The answer, as we shall see, turns out to be good news for foreclosure buyers.<br />
<br />
<b>Quality Assurance Reviews</b><br />
When a home is foreclosed one of the first steps taken by lenders and servicers is to figure out what they've got, a process which Fannie Mae calls a quality assurance review. That means getting estimates of value from local real estate brokers and appraisers, listing the property for sale and in some cases fixing up the property to maximize value.<br />
<br />
Such steps make a lot of sense, but as they say on late night television: wait, there's more. There's also the little matter of taking another look at the documents used to originate the loan.<br />
<br />
In today's mortgage marketplace it typically happens that a loan is originated by a local mortgage broker or lender and then sold on Wall Street, packaged with other loans and used to create a mortgage-backed security (MBS). Loans that are sold must be properly underwritten, an expression which means that all standards established by mortgage buyers such as Fannie Mae and Freddie Mac have been met.<br />
<br />
The standards for conventional loans can include such benchmarks as 20 percent down or coverage by a mortgage insurance company, the verification of income and employment, a property appraisal and other measures. This is why mortgage buyers want carefully prepared loan application files and also why borrowers must complete IRS Form 4506, a permission slip of sorts that allows lenders and loan owners to look at borrower tax returns and compare them with income claims — even after the loan has been originated.<br />
<br />
This all seems fairly routine except that some loan applications — and maybe more than some — have been below par. As one example, the FHA dropped more than 270 lenders during the past year.<br />
<br />
So what happens when a loan application was not properly completed? The originating lender must buy back the loan if the borrower defaults within 120 days.<br />
<br />
It might seem as though originating lenders have no liability after four months but that's not quite the case because there's a second rule that can come into play: Lenders must also buy back any loans which are a byproduct of origination fraud, a liability which continues until the loan is completely repaid.<br />
<br />
So what is fraud? In basic terms “fraud” is an intentional deception that causes harm to someone else, say a mortgage investor.<br />
<br />
<b>Christmas Eve</b><br />
It wasn't exactly a delivery from Santa, but on Dec. 24 Fannie Mae issued new guidelines for loan originators. Among the new rules was this little gem:<br />
<br />
“When Fannie Mae receives an offer to purchase a property that is also subject to an underwriting or servicing review, Fannie Mae may accept the purchase offer without first notifying the servicer, whether or not a final decision has been reached with respect to the review. If, after completion of the review, Fannie Mae determines that the mortgage loan did not meet its eligibility or underwriting requirements and Fannie Mae has incurred a loss by selling the property, the lender will be required to fully reimburse Fannie Mae for its loss.”<br />
<br />
Translated into plain language, the Fannie Mae announcement does several things:<br />
<br />
· First, Fannie Mae is going to sell foreclosed properties as quickly as possible to cut inventory costs, even if that means not waiting for mortgage servicers to review sale offers. It should now be quicker and easier to complete a foreclosure sale because it will no longer be necessary to first run everything through clogged servicer review systems.<br />
<br />
· Second, Fannie Mae is reserving the right sell foreclosures first and review loan application files later. Maybe months later. If irregularities are found then Fannie Mae will expect the originating lender to make up any losses.<br />
<br />
· Third, you can quickly expect every other mortgage owner to adopt language similar to Fannie Mae's, thus speeding up foreclosure sales in general.<br />
<br />
“Foreclosure sales are likely to move along at a faster clip because of the new Fannie Mae policy,” says Jim Saccacio, Chairman and CEO at RealtyTrac.com, the leading online marketplace for foreclosure properties and data. “But that very same policy also means loan applications are going to be far tougher. To avoid future liabilities mortgage originators will want to verify every dime and dollar claimed by borrowers. That will be irritating to some borrowers, but if the end result is a lending system with less risk then everyone will be ahead.”<br />

As terrible as it is to lose your house to foreclosure, at least it's a relief to put your biggest financial headache behind you, right?<br />
<br />
Wrong.<br />
<br />
Former homeowners may still be on the hook if there's a difference between what they owed on their mortgage and what the bank could sell it for at auction. And these "deficiency judgments" are ticking time bombs that can explode years after borrowers lose their homes.<br />
<br />
It can even happen to people who got their bank to approve them selling their home for less than it is worth.<br />
<br />
Vanessa Corey, for example, short sold her Fredericksburg, Va., home in April 2008. She and her husband built the house in 2004, but setbacks, both personal (divorce) and professional (housing bust), made it impossible for the real estate agent to keep her home. So she negotiated the short sale and thought that was the end of it.<br />
"My understanding was that the deficiency was negotiated away," she said. "Then, last November, I got a letter from a lawyer telling me I owed my lender $65,000. I had to declare bankruptcy. There was no way I could pay it."<br />
Many homeowners are now in the same boat. And not just those who took out bigger loans than they could afford or who did so called "liar loans" where they didn't have to verify their income.<br />
Because of falling home prices, borrowers who always paid their mortgage but who have run into unforeseen circumstances -- like unemployment or a job transfer -- can no longer sell their homes for what they owe. As a result, they are being forced to short sell or foreclose and are getting caught up in deficiency judgments.<br />
"After the banks foreclose, it's very common now to have large deficiencies with houses not worth the balances owed," said Don Lampe, a North Carolina real estate attorney.<br />
Lenders mostly declined comment. Although Corey's lender, BB&T did indicate it was pursuing more deficiency judgments.<br />
"They follow the rise and fall of foreclosures," said the spokeswoman, who would not discuss Corey's account.<br />
Can they come after you?<br />
Whether banks can and will pursue deficiency judgments depends on many factors, including what state the borrower lives in and whether there's a second mortgage or other liens. But if borrowers ignore the possibility of deficiencies, it could haunt them.<br />
<br />
"Once they have a judgment, they can pursue you anywhere," said Richard Zaretsky, a board-certified real estate attorney in West Palm Beach, Fla. "They can ask for financial records, have your wages garnished and, if you fail to respond, a judge can put you in jail."<br />
In the case of foreclosure, lenders can pursue deficiencies in more than 30 states, including Florida, New York and Texas, according to the U.S. Foreclosure Network, an organization of mortgage law firms.<br />
Some states, such as California, are "non-recourse" and don't allow deficiency judgments. But, even there, if the original loan was refinanced, some or all of it may be subject to claims.<br />
Deficiency judgments on short sales and deeds-in-lieu can happen in many more places. In these cases, extinguishing the debt is often a matter of negotiating with the bank.<br />
But even when lenders are willing, many borrowers may not be aware that they have to ask for release. So, if you are pursuing a short sale, be sure your attorney asks the bank to release you from any further obligation.<br />
"People shouldn't have a false sense of security that a deficiency judgment may not be later sought," Zaretsky said.<br />

He expects many will be filed over the next few years, based on the fact that banks have sold many of these accounts to collection agencies and other third parties, at discount.<br />
"The parties who bought those notes wouldn't have paid money for them unless they had the intention of acting," Zaretsky said.<br />
Ticking time bomb<br />
What can be scary is that the judgments don't have to be obtained immediately. Lenders or collection agencies may wait until debtors have recovered financially before they swoop in. In Florida, the bank can wait up to five years to file. Once the court grants a judgment, the lender has 20 years there to collect, with interest.<br />
It doesn't have to be a large amount of debt for a lender or collection agency to come after borrowers. Richard Varno and his wife short sold their Nashville home back in 2004 after he lost his job.<br />
It wasn't until 2008, when the second lien holder asked him for $25,000, that he realized he still was liable.<br />

"I told them, 'Hey, you guys released the title,'" he said. "As far as I know, I'm off the hook."<br />
He wasn't. Releasing title does not necessarily end the debt. It's complicated because of variations in state law, but, generally, a mortgage has two parts: a pledge of collateral, represented by the home, and a promise to pay off the loan.<br />
Lenders may release property liens in order to facilitate short sales without releasing borrowers from their obligations to pay under the promissory notes. The secured debt can convert to an unsecured one after the sale.<br />
Zaretsky had one client who was so relieved to have arranged a short sale that he signed every paper his real estate agent shoved at him, even a confession that clearly stated he still owed the debt.<br />
"He had no idea what he was doing," said Zaretsky. "All the lender had to do was go to court to convert the confession into a deficiency judgment."<br />
Lenders are also very inconsistent. One of Zaretsky's short-sale clients was ready, willing and able to pay, but the bank did not even ask; another lender always reserves the right to pursue the deficiency.<br />
Strategic defaults<br />
Sometimes lenders go after borrowers walking away from their homes if they have other assets, according to Florida real estate attorney Larry Tolchinsky.<br />
"Banks are pulling credit reports to see if it's a strategic default," he said. "If you're behind on all your other payments, you're okay. But if you're not, they'll come after you."<br />
<br />
If borrowers have any doubts about their risks, they should seek legal advice. Or, at least, call non-profit organizations such as NeighborWorks for advice. According to Doug Robinson, a NeighborWorks spokesman, its counselors always try to negotiate away deficiencies when they facilitate short sales or deeds-in-lieu.<br />
<br />
"We don't favor any short-sale contracts that leave any deficiency that can be pursued," he said.<br />
<br />
Robinson himself knows what can happen. He paid off a deficiency after his own New Jersey house went through foreclosure 11 years ago.<br />
